I have recently jumped into writing erotic stories, and found that a section in my first story was better if fleshed out and moved to being a prequel. What is the best approach? just editing the original work, (and does that require re-moderation?) or posting the edited story as a new story, and removing the old one?

It amounts to the same thing. You'll need to resubmit the entire (edited) thing, using the word EDIT at the end of the story.

Except, edits get processed MUCH more slowly than new stories. In the OP's situation, I'd definitely pull down the old one and post two new stories. My last edit took over a month to get processed.

If you decide to edit, the instructions are: https://www.literotica.com/faq/publishing/editing-published-work

@IntenselyCreative Except you'd have to get the first one deleted first, then the second version approved, which will probably take longer than an Edit (you can't have two versions of the same story on the site).

What you don't say is, how long your new version will be, and whether you plan to continue. I'd be inclined to go down the Edit path (an expanded single submission), with a note to Laurel what you've done. Either way, it's going to take two to three weeks.
